This happens to me while I'm out exploring and can't figure out why. I wouldn't think my video card would be a problem but I don't know. I am using nvidia GF 8500+8200.

While this game originated on a console, the reason for the FPS dropage is due to the fact that the game is loading every single piece of texture on demand as you run around. Every blade of grass, those random rocks on the ground, they all "appear" as you move in close to them. One way to make stuff get queued up for loading that I found was when you enter a new area, do a quick 360, and that should smooth things out for you a tad.

Unfortunately, with Oblivion it could be a lot of things. Try setting the grass slider more towards the left. Grass is one of the main performance killers in the game. Also, 4-legged creatures, including your own horse, can cause problems for integrated sound cards.

Yeah, grass is big hit on my videocard, too. Some areas have too much grass if you ask me.
I wish there was a density slider in addition to the grass distance slider.

You can change the density of grass. See this optimization guide (http://www.tomshardware.com/forum/95794-13-complete-oblivion-optimization-guide) for more details. Check out the low poly grass mod in particular.
